Retail Businesses: Employee Classification for Payroll (2026)

Employee classification in retail businesses is two questions: whether sales associates and cashiers are employees or contractors, and whether the employees are exempt from overtime. BEG runs retail business payroll for $45 per employee per month inside the payroll software you already use, all-inclusive, live in 3 to 5 business days.

Employee or contractor: how retail businesses get it wrong

A store manager or assistant manager qualifies for the executive exemption only if paid on a salary basis at the standard salary level, has a primary duty of managing the enterprise or a recognized department, customarily and regularly directs the work of two or more full-time employees or their equivalent, and has authority to hire or fire or has hiring and firing recommendations given particular weight.

The section 7(i) exemption applies only to employees employed by a retail or service establishment, defined as one where 75 percent of annual dollar volume of sales of goods or services is not for resale and is recognized as retail in the industry. An employee of a retail chain's central office, such as a sales instructor working in various stores, is not employed by the establishment and is not exempt.

Exempt or non-exempt

Commissioned employees of a retail or service establishment are exempt from overtime under section 7(i) only when three conditions are met: the employee works for a retail or service establishment, the regular rate exceeds one and one-half times the minimum wage for every hour worked in an overtime week, and more than half of total earnings in a representative period of one month to one year are commissions. If any condition fails, overtime is owed at time and one-half for hours over 40.

The salary floor for the executive, administrative and professional exemptions is $684 a week, restored to the 2019 level after the 2024 rule was vacated. Retail salespersons at the May 2025 national median of $35,410 a year earn under it on a weekly basis, so the role is non-exempt on salary alone whatever the duties.

What misclassification costs

Employees must report cash tips to the employer by the 10th of the month after the month the tips are received, and no report is required for a month in which tips are less than $20. Tips of $20 or more in a month are subject to social security and Medicare tax, and reported tips of $20 or more are also subject to FUTA.

Reclassifying a contractor as an employee means back FICA at 15.3 percent split between the parties, back FUTA, penalties and interest, and often back overtime under the FLSA at time and one half for two or three years.
